How Dividends Work in UK Limited Companies
Dividends are payments made by a limited company to its shareholders out of the profits that it has made. However, dividends can only be paid from "distributable profits"—this usually means profits left over after corporation tax has been accounted for. Unlike a salary, dividends are not subject to National Insurance contributions, which often makes them a tax-efficient way for directors to extract profit from their businesses.
Before a dividend can be paid, the company must hold a directors' meeting to "declare" the dividend and keep minutes of that meeting. Even if you are the sole director, you must still follow these formal administrative procedures to ensure the payment is legally recognized as a dividend by HMRC.
Dividend vs Salary
Most limited company directors choose a combination of a small salary and dividends. The salary is a tax-deductible expense for the company, while dividends are paid from post-tax profits. This balance allows directors to utilize their Personal Allowance while minimizing high-rate income tax and National Insurance liabilities.
Dividend Tax Planning
Individuals in the UK receive a Dividend Allowance each tax year. Dividends exceeding this allowance are taxed at rates depending on your income tax band (Basic, Higher, or Additional). Proper planning involves timing your dividend payments to stay within lower tax brackets whenever possible.
